Everybody works a little differently I guess. I use pencil a lot to start a project. If I draw digitally, I use Sketchbook Pro and a Cintiq tablet. I paint in photoshop, I have CS3. Sometime I'll make custom brushes or I have downloaded some of these great brushes:

I typically start with a solid background color and build on that in layers, always keeping my line layer transparent as a top layer. If I work directly with color I typically start with the medium value and then shadows and highlights.
Sometimes I work in all gray scale first to get all my values and then use a color or overlay mode layer to add color on top:
